Are ESG scores reliable? ›

Some ESG data can be useful in certain circ*mstances, but an over reliance on simplistic ESG scores can be a dangerous strategy, especially when using them to build investment portfolios. Relying too heavily on ESG scores is also unlikely to help reorient capital towards more sustainable companies.

Environmental, social, and governance (ESG) scores are an essential tool for investors to assess a company's sustainability and ethical performance. These scores typically range from 0 to 100, with a score of less than 50 considered relatively poor and more than 70 considered good.

Companies with a low ESG score are thought to have the worst environmental, social, and governance impacts. Undesirable ESG scores have also been linked to rising poverty levels in the communities where the firm operates, as well as poor employee mental health.

Lack of quality data is traditionally identified as the main barrier to the objectivity of ESG ratings. Agencies tend to rely on self-disclosures from the rated companies or obtain data from third-party sources that is no more reliable than what firms provide themselves.

One of the biggest criticisms of ESG is that it perpetuates what it was partly designed to stop – greenwashing.

This fragmented landscape complicates ESG reporting for companies and hinders reliable data comparison for consumers and investors. This has led to calls for global standardization of ESG reporting.

Without a comprehensive approach to ESG data governance, the consistency and quality of ESG data can be compromised, rendering it ineffective for accurate assessment of an organization's sustainability performance. As the popular computer science saying goes: garbage in, garbage out (“GIGO”).
